Traditional Costing and Activity-Based Costing System | Differences

ABC contrasts with traditional costing cost accounting , which sometimes assigns costs using somewhat arbitrary allocation percentages for overhead or the so-called indirect costs. As a result, ABC and traditional cost accounting can estimate the cost of goods sold and gross margin very differently for individual products. Contradictory and uncertain cost estimates can be a problem when management needs to know precisely which products are profitable and which are selling at a loss. Cost accountants know that traditional cost accounting can hide or distort information on the costs of individual products and services—especially where local cost allocation rules misrepresent actual resource usage. As a result, the move to ABC usually motivated by a desire to understand the "true costs" of individual products and services more accurately.

Assume the Busy Ball Company makes two types of bouncing balls; one has a hollow center and the other has a solid center. The same equipment is used to produce the balls in different runs. Profit Priorities from Activity-Based Costing

In recent years, companies have reduced their dependency on traditional accounting systems by developing, activity-based cost management systems. Initially, managers viewed the ABC approach as a more accurate way of calculating product costs. But ABC has emerged as a tremendously useful guide to management action that can translate directly into higher profits. Moreover, the ABC […]. Activity-based costing (ABC)

Profit Priorities from Activity-Based Costing

Traditional costing is the allocation of factory overhead to products based on the volume of production resources consumed. Under this method, overhead is usually applied based on either the amount of direct labor hours consumed or machine hours used. The trouble with traditional costing is that factory overhead may be much higher than the basis of allocation , so that a small change in the volume of resources consumed triggers a massive change in the amount of overhead applied. This is a particularly common issue in highly automated production environments, where factory overhead is quite large and direct labor is close to nonexistent.

Both the Costing systems do the costing of a cost object which may be a finished or semi finished product, a component, an activity, a process consisting of series of activity, a customer, a supplier etc. However, the methodology of costing in the two costing systems is different. Let us take the example of a component as a cost object for doing its costing. The component consumes certain amount of certain material and labor and that can be exactly measured. So, the costing of direct material and direct labor can be done in ABC exactly in the same manner as is done in conventional costing system i.
